How Does a 1031 Exchange Usually Work?

In a simple, forward exchange, the taxpayer sells relinquished property and the proceeds from such sale are held by a qualified intermediary. The taxpayer must then identify and close on suitable replacement property within 180 days of the closing date of the initial relinquished property transaction. When closing on replacement property, the qualified intermediary provides the exchange funds directly to the closing agent and title to the replacement property is conveyed directly to the taxpayer.

While a forward exchange is the most common, other forms of 1031 exchanges exist, such as reverse exchanges (where the replacement property is purchased before the relinquished property is sold) and improvement exchanges (where the taxpayer purchases replacement property and performs improvements to the property using exchange funds during the exchange period).

**It is important to recognize that, while there is the potential for benefit from performing a 1031 exchange, each person’s circumstances are different and the decision to undertake a 1031 exchange should not be made without the advice of an accountant to determine your anticipated tax liability in connection with the sale of your property. The professionals at TD Exchange Company LLC are not accountants and do not provide advice in connection with accounting issues or with respect to the calculation of prospective tax liability.

FAQS

  • A 1031 exchange, also known as a like-kind exchange, is a tax-deferred transaction that allows real estate investors to sell a property and reinvest the proceeds into another property of equal or greater value, while deferring capital gains taxes.

  • A 1031 exchange offers several benefits, including tax deferral, the ability to consolidate or diversify property holdings, increased purchasing power through the deferral of taxes, the ability to pivot your holdings from one type of property to another, increased value of your estate being passed on to your heirs through stepped-up basis, and the potential to defer depreciation recapture.

  • Most real estate properties held for investment or used in a trade or business can qualify for a 1031 exchange. This includes residential rental properties, commercial properties, vacant land, and certain types of leasehold interests.

  • Yes, it is possible to do a 1031 exchange involving multiple properties. The rules allow for the sale of multiple relinquished properties and the acquisition of multiple replacement properties, as long as certain criteria are met.

  • YES! Timing is extremely important when performing a 1031 exchange. You must organize and set up your exchange, and engage a Qualified Intermediary, BEFORE you close on the purchase or sale of any property. And once you commence your exchange, there are very strict deadlines to identify exchange property and to complete your exchange.

  • Yes, a qualified intermediary holds the funds from the sale of the relinquished property (or title to the replacement property in a reverse exchange) in order to ensure compliance with tax regulations. If a taxpayer receives, actually or constructively, any exchange funds, those funds will become “boot” and be fully taxable. The proceeds from the sale of the relinquished property must be held by the qualified intermediary and reinvested in the replacement property to maintain the tax-deferred status.

  • No, a 1031 exchange is limited to the exchange of like-kind properties, typically real estate for real estate. Personal property, such as vehicles or businesses, generally does not qualify for a 1031 exchange.
